Crowding-Aware Volatility Timing for Factor Portfolios

Volatility targeting is widely used in factor investing, but it is often applied mechanically. This article shows that factor crowding helps identify when volatility scaling is useful and when it can become unreliable. Using six US equity factors from 1990 to 2026, I construct a simple return-implied crowding measure based on factor run-ups, return persistence, and sensitivity to VIX changes. Standard volatility management improves the equal-weighted factor portfolio, but its benefits are not strongest in high-crowding states. The key result is that crowding is most useful when it modifies the scaling rule itself. A crowding-aware strategy that keeps volatility scaling in normal states but reduces exposure in fragile high-crowding states improves Sharpe ratio, skewness, and drawdown. In recursive out-of-sample tests, the crowding-aware strategy outperforms both unmanaged factors and standard volatility-managed factors. The practical lesson is direct: Volatility targeting should distinguish ordinary volatility from crowded-position fragility.
