Informality and Labor-Market Vulnerability in Developing Economies: Institutional Regulation, Employment Dynamics, and Pathways toward Sustainable Formalization

This paper examines the relationships among informality, employment vulnerability, and labor-market regulation in developing economies. It considers informality as a heterogeneous and persistent component of labor-market organization rather than as a temporary residual sector. The analysis emphasizes the roles of worker characteristics, firm productivity, institutional conditions, regulatory costs, enforcement capacity, and structural transformation in shaping transitions between formal and informal activities. Particular attention is also given to the vulnerability associated with informal employment, including income instability, limited social protection, unequal access to opportunities, and greater exposure to economic and health shocks. The paper further assesses how minimum wages, labor inspections, employment protection, payroll costs, financial inclusion, and digitalization influence formalization outcomes. The reviewed evidence indicates that isolated regulatory measures generally produce heterogeneous effects because their effectiveness depends on institutional capacity, firm characteristics, labor-market conditions, and the incentives attached to formal status. The paper therefore argues for an integrated approach combining proportionate regulation, credible enforcement, productive development, broader social protection, financial inclusion, and appropriate digital mechanisms. Such coordination appears necessary for reducing persistent informality while improving employment quality and limiting labor-market vulnerability in developing economies.
