Counterintuitive Market Responses to Monetary Tightening: An Analysis of India's 2022-2023 Rate Hike Cycle

This study examines the paradoxical positive stock market reactions to monetary tightening observed during India's 2022-2023 rate hike cycle. Conventional financial theory predicts negative stock market responses to monetary tightening through higher discount rates, increased financing costs, and potential growth constraints. Yet our analysis of the BSE Sensex's response to three consecutive repo rate increases reveals immediate positive market reactions ranging from 0.48% to 4.22%, challenging traditional transmission models. Using paired sample t-tests across multiple time horizons, we identify systematic patterns in how markets process policy tightening in high-inflation contexts. We find that positive reactions diminish sequentially with each successive rate hike, followed by directional reversals in medium and long-term horizons that gradually align with theoretical expectations. These findings suggest that in emerging markets with significant inflation concerns, decisive monetary tightening can temporarily enhance rather than diminish market confidence by signaling central bank commitment to macroeconomic stability. The study offers significant implications for policymakers designing communication strategies, investors timing market entries, and corporate managers optimizing financing windows throughout monetary policy cycles.
